SEC Introduces New Framework for Crypto Asset Custody

The U.S. Securities and Exchange Commission (SEC) has put forth a new regulatory framework aimed at clarifying the custody of cryptocurrency by registered investment advisers and regulated funds. This proposal seeks to eliminate the uncertainty that has long surrounded which arrangements can meet the “qualified custodian” standards, thus encouraging more firms to adopt digital asset strategies.

Key Provisions of the Proposal

Announced on Wednesday, the SEC’s proposed regulations bring much-needed clarity to the process of how investment advisers can securely manage crypto assets. Here are the main points:

  • Self-custody of crypto assets would be allowed under specified conditions.
  • State-chartered trust companies would be enabled to act as custodians for both client and fund cryptocurrencies.
  • The framework will revise existing audit requirements and rules surrounding broker-dealer custodial services related to funds.

Aiming for Broader Access

The intention behind these changes is to broaden access to cryptocurrency investment strategies by reducing regulatory hurdles that have previously sidelined many investment advisers. This new approach could significantly change the landscape of crypto asset management in the institutional realm.

Historical Context and Future Implications

Investment advisers are currently obligated to retain client assets with “qualified custodians” adhering to stringent safekeeping protocols. However, for many years, the gray area regarding crypto arrangements has acted as a deterrent to firms looking to embrace digital assets fully. The proposal, applicable under the Investment Advisers Act of 1940 and the Investment Company Act of 1940, aims to effectively dissolve this bottleneck.

SEC Chairman Paul Atkins highlighted the growth of the crypto market, stating, “Since the advent of Bitcoin in 2008, the crypto asset market has grown from a niche curiosity into a multi-trillion-dollar asset class to which investors actively seek exposure.” He further expressed that the existing rules “have not kept pace” and emphasized the need for updated regulations.

Complementary Regulatory Developments

This custody framework forms part of a broader regulatory strategy underway at the SEC following recent legislative processes, including the stalled Clarity Act in the Senate. In conjunction with the custody proposal, the agency has also introduced:

  • An “innovation exemption” allowing tokenized stocks to trade on-chain.
  • A framework for crypto fundraising, termed Regulation Crypto Assets.
  • Clarifications noting that token buybacks alone do not classify a crypto asset as a security.

Public Comment Period Ahead

As the SEC moves forward with this proposal, it will enter a public comment period lasting 60 days after publication in the Federal Register. Following this phase, the agency may revise the rules prior to any final vote for adoption.

The SEC’s proactive approach demonstrates a commitment to keeping pace with the rapidly evolving landscape of cryptocurrencies, reflecting a shift where the sector moves forward amidst changing regulatory environments.
