Challenges Ahead for AI Investment as Borrowing Grows

The surge in spending by major tech companies, known as hyperscalers, on artificial intelligence (AI) initiatives has intensified this year. However, a notable shift is occurring in how these companies are financing their growth—shifting from utilizing existing profits to taking on substantial debt.

Growing Reliance on Debt

Paul Krugman, a Nobel Prize-winning economist, suggests that this trend could prove unsustainable. In a recent post on Substack dated October 29, he emphasized that the current investment levels cannot be maintained indefinitely solely through borrowing.

Historically, companies like Google and Microsoft have funded their AI ventures through profits. However, Krugman points out that the current scale of investment is necessitating enormous borrowing. In fact, four leading hyperscalers—Alphabet, Amazon, Meta, and Microsoft—collectively borrowed a staggering $214 billion to sustain their AI projects, a dramatic increase from the $83 billion borrowed the previous year.

Lender Hesitance and Market Reactions

Krugman notes that lenders are becoming increasingly wary of extending loans in what he describes as a speculative sector. There is a growing concern that the returns on these investments may not justify the extensive expenses, especially with emerging competition from more affordable alternatives from Chinese firms.

He also points out that fear is beginning to circulate within loan markets. There has been significant activity in credit default swaps (CDS)—financial instruments that provide protection against default—involving companies invested in AI. For instance, Morgan Stanley reported a weekly trading volume exceeding $9 billion in September for bonds of AI-related companies, a notable surge from below $2 billion in July.

A “Wile E. Coyote Moment”

Krugman compares the current state of AI financing to a “Wile E. Coyote moment,” referencing the classic cartoon character who realizes he is off a cliff only after running out of ground beneath him. He suggests that lenders may soon face a similar reckoning regarding the viability of their investments in AI firms.

AI Investment Outlook

Despite these rising concerns, the White House maintains a positive outlook on the AI industry’s potential long-term benefits. Following a sell-off in tech stocks—with the S&P 500 dropping by 140 points (1.8%) on October 30—officials have reiterated confidence in the AI sector’s financial prospects.

Kevin Hassett, the Director of the National Economic Council, stated in an interview with CNBC that the ecosystem surrounding AI investments is still robust, suggesting that there are significant investors ready to capitalize on opportunities if some companies face difficulties, echoing strategies seen during the 2008 financial crisis.

Conclusion

While Krugman acknowledges that financing and political challenges alone may not halt AI investments entirely, he forecasts that they could significantly impede the pace of growth moving forward. As the situation evolves, stakeholders within the AI landscape will need to navigate these financial uncertainties carefully.
